(By Dr. Joe Duarte) The S&P 500 lost over 3% on 2-5, precisely the day
in which the bullish seasonal period, the first five days of a new
trading month expired. This is usually when pension money dries up in
the stock market and if there are any real buyers left they need to
show up. Apparently, on 2-5, there weren t any. Interestingly, aside
from the bad news on the service sector released in the early morning,
the prior day, 2-4 delivered its own set of bad news, as a Federal
Reserve survey showed that banks have tightened credit standards to
such level that it's becoming very difficult to measure up for a loan,
according to a Federal Reserve survey. According to the survey, one
third of banks have tightened lending standards and have increased the
spread between their costs and what they are charging customers, with
the latter being a move to improve banking profits and balance sheets.
An interesting aspect of the survey is the effect of decreased mergers
and acquisitions on the credit markets. According to the Wall Street
Journal: "70% of the respondents cited a drop in businesses' needs for
merger-and-acquisition financing as a reason for lower demand." In
fact, we seem to be in a vicious cycle. According to the Journal: "With
bad loans piling up on banks' balance sheets, some lenders are finding
themselves strained for capital. As a result, banks--especially
community lenders with big portfolios of commercial real-estate
loans--are balking at making new loans, even to clients with solid
credit histories." Looking for a bottom line? Try this: Despite all the
hype, this remains an unpredictable situation, both in the terms of how
bad things will get, and how long the bad period will last. The stock
market, in our opinion, under the best case scenario is now starting to
form some kind of basing pattern. That means that we could have months
or years of nothing but sideways action punctuated by rallies and
declines of 5-10% on either side before any significant move develops.
In this climate, it is best to hold above average cash levels and to
diversify away from stocks by trading gold, commodities, currencies,
and bonds whenever those markets deliver strong enough trends to
warrant an intermediate term exposure. A sustained close below S&P 1260
would signal that the likelihood of a new down leg in stocks might just
have started.
